You can probably reduce the footprint of Windows by reducing the amount of space taken by system restore, but 256G is a practical minimum for long term use as an OS drive - 128 G (or less) is just too little space).  Yes, you can install some packages to an external drive - games, among them -- but other applications are not as easy to run from external drives (anything that starts up when the system does, such as office suites, security software, etc.).
