High capacity HD Compatibility - [500GB – 1TG]...

How do I confirm if my current controller and BIOS is compatible to the higher capacity drives? 

 

Also, is there SATA II compatibility issues?

2) XP Pro.

There is no limit, you can install any currently available SATA hard drive.

What is the difference between "SATA" and "SATA II"..?  Any compatibility issues..?

There should not be any problems, as SATA-2, is backwards compatible to SATA-1.
