Press F8 before XP starts to load. Select "last known good". See if that gets you past the error.

How about starting Windows in Safe mode (as opposed to last known good)?  If you can get that far, go to the registry and check
HKEY_LOCAL_MACHINE\Software\Microsoft\Windows\CurrentVersion\Run
to see if there's an entry related to lsass.exe.  If so, delete it, then run the Microsoft Malicious Software Removal Tool available for download from their site.  It does sound like the Sasser worm.  Read this article to see if it helps:

Unfortunately, I've tried that also, and I get the same problem when trying to boot in safe mode.

Sounds like this is exactly the problem and the solution..... unfortunately, it doesn't solve the problem, still get the error message and the machine reboots when I press the OK button on the error message.

Robin,
Let's try it this way. Boot from your XP CD to the c:\windows prompt. Instead of using the copy command listed in the link Bev provided, type this exactly (spelling counts!):

Expand d:\i386\LSASS.EX_ c:\windows\system32
Press ENTER

NOTES:
d: is drive letter for your CD drive. It may be something other than d:
Make sure you include underscore ( _ ) in .EX_
Put one space between underscore ( _ ) and c:\windows\system32

This will expand the compressed version of LSASS.EXE on the CD and put a clean copy into the correct folder on the HD. Reboot from your HD when expand is done, and keep fingers x'd.

When did you get the error? After you ran the Expand command or before? If before, then you're not booting from the XP CD. You'll need to go into BIOS (press F2 before XP starts to load) and change the boot sequence so CD is first on the list, instead of HD. Then put XP CD in the drive, save the change in BIOS setup and exit. It should bott from the CD. Run the expand command and reboot. Go back into BIOS setup and change the boot sequence back to put HD first.

If you're sure it's booting from the XP CD and you still can't get past the LSASS.exe error, you may have to do a Repair/Reinstall of XP. Your personal files and software you added shouldn't be lost, but you will have to reinstall all the XP updates and hotfixes. Here's link for doing the Repair/Reinstall:

Yeah, I got the error after the expand, I am booting from CD.

I'd already pretty much figured I was going to have to do a re-install of XP, which I was trying to avoid.... oh well, guess I may as well get it started.

Do the REPAIR/reinstall, not the REFORMAT/reinstall.
