Providing the 'old' drive still runs.
You can first install the new IDE/EIDE hard drive, reinstall XP and after the new hard drive is working to your satisfaction, temporarily install the 'old' hard drive as the secondary and transfer all the files needed to the new drive.
Note. You can only transfer data, all programs and applications must be reinstalled from their discs or the publisher's website.
The easy method, would be to clone the the exsisting hard drive to the new one.
You need a imaging utility, such as Acronis True Image 11 Home
First, install the new drive as the secondary, image the exsisting C:/ to it.
Immediately shut the system down, switch the data cable connector to the new drive, to make the new hard drive the master and see if the system boots correctly. Boot the system with only the new hard drive connected.
Remember to leave the original drive disconnected.
Before cloning a hard drive, be certain that existing drive has no corruption or virus on it, as these will be transfered to the new hard drive.
You can use disk management to partition and format the old hard drive to use as storage, if you so wish.
Note: Seagate/Maxtor hard drives have a free copy of Acronis, that is included in their retail boxed drives or can be downloaded from seagate's site for use with their OEM hard drives. This copy of Acronis can only be used with Seagate and Maxtor hard drives.

Did you remove the exsisting hard drive, prior to installing the new drive and XP?
How did you connect the hard drives, what jumper settings were used, were they set to Cable Select, with the primary hard drive connected to the end of the IDE cable and the second drive connected to the middle connector?
See here
Have you enabled [on] the second hard drive in the setup [BIOS]?

See if I have this right.
The 320gb hard drive runs fine by itself, but when you add the old 40gb drive, both drives are not recognized.
Was the 40gb drive working correctly before being replaced?
